Economic Interpretation

The values tex2html_wrap_inline503 have an important economic interpretation: If the right hand side tex2html_wrap_inline505 of Constraint i is increased by tex2html_wrap_inline509 , then the optimum objective value increases by approximately tex2html_wrap_inline511 .

In particular, consider the problem

where p(x) is a profit to maximize and b is a limited amount of resource. Then, the optimum Lagrange multiplier tex2html_wrap_inline443 is the marginal value of the resource. Equivalently, if b were increased by tex2html_wrap_inline509 , profit would increase by tex2html_wrap_inline527 . This is an important result to remember. It will be used repeatedly in your Managerial Economics course.
